Bank of Japan finds system stable, flags AI financing channel

The Bank of Japan's October Financial System Report finds the financial system stable on the whole, with banks holding enough capital to withstand a global-financial-crisis-scale shock and a compound stress combining an oil price surge, a fall in AI investment expectations and a substantial rise in interest rates.

Why it matters: The report names foreign private funds financing the global AI buildout as the channel most likely to amplify a shock into Japan, and it flags stock prices deviating above trend and rising bond valuation losses at regional banks while policy rates keep climbing.

Japan’s financial system has been maintaining stability on the whole and no major financial imbalances have been seen, the Bank of Japan said in its semi-annual Financial System Report, adding that banks have sufficient capital and stable funding to withstand stress equivalent to the global financial crisis. This edition refines its macro stress testing around a fall in expectations for AI investment profitability, amplified mainly by portfolio adjustments in the foreign non-bank financial sector, where private funds have become prominent providers of financing for data centre investment that hyperscalers cannot cover internally. The Bank also noted that its stock price indicator continues to deviate upward from trend, that valuation losses on yen-denominated bonds have been increasing at regional banks and shinkin banks as rates rise, and that the yield gap on Tokyo commercial real estate has been declining.
